Where does this o-ring, which is to the right of the highlighted spacer on the diagram below, sit?

Does it ride (stretched out) on the upper portion of the spindle at the inner limits sandwiched between the spindle and spacer or does it sit on the tapered edge of the spindle on the outer side of the spacer?

What is the purpose of this o-ring?
