in the simplest form, it stores your bookmarks online. The cool things are the way it organizes them and creates a 'cloud' so you can see what link is popular, you can browse a group of tags and end up finding a lot of related info on anything. It's kindof cool.
When you go to a site you want to bookmark, you just click 'post to del.icio.us' and it uses referrer headers to fill in the URL for you, you provide a tag, and then it sends you back to the page.
