The question should be worded: "How many squares can you make using selected pieces of this arrangement of lines?"
If you cannot have any parts of the arrangement of lines within a square then you are correct, of course.

I see 40 as in:

1 = 4x4 squares
4 = 3x3 squares
9 = 2x2 squares
18 = 1x1 squares
8 = 1/4 x 1/4 squares

total = 40
