Not so he could get a good deal on a nice car for his grandkid!
I want the car for my kids!
For the money he is offering, I can find him another bug and I will fix it up and go through it.
Sound reasonable?
Or do I just eat it and move on?

That is not an ethical question at all.
Your car is yours to enjoy.
As terrible his plight and condition might be.
You owe him nothing but compassion, you don't owe him the shirt off your back, or your personal beloved car.
You went in this completely over enthousiastic.
Keep it simple, "sorry man, but going to keep it. I can't rationalize selling it at a loss. IF you want I can help you look for another one within your budget."
